What is an effective tax rate?+
The effective tax rate is the average rate you actually pay across all of your taxable income, calculated by dividing your total tax paid by your total taxable income. It gives a single overall percentage rather than reflecting the different rates applied to different portions of your income.
How is effective tax rate different from my tax bracket?+
Your tax bracket refers to the rate applied to your last (highest) dollar of income under a progressive tax system, while your effective rate blends together all the different rates applied to each portion of your income, so it's almost always lower than your top tax bracket.
Why is my effective tax rate lower than the tax bracket I'm supposedly in?+
In a progressive tax system, only the income within each bracket is taxed at that bracket's rate — lower portions of your income are still taxed at lower rates. Averaging all of this together produces an effective rate below your top marginal bracket, which is a common point of confusion.
Does effective tax rate include deductions and credits?+
Yes, if you calculate it based on the actual total tax paid after all deductions and credits are applied, the effective rate reflects their impact — this is one reason effective rates can vary substantially between people with the same gross income but different deductions.
